Try around the Plaza Dos de Mayo (Tribunal metro) during early evening. This is an area with lots of good bars anyway.
Also I'm lead to believe that outside the Retiro metro is possible (during day-time).
Lots of Madrilenos have a pretty relaxed attitude. I reckon you could do worse than going to the centre (say plaza del Sol) and just asking a likely looking street performer.
Dos de Mayo (early evening) is your best bet. (i.e I scored there once and got offered another time).
Madrid is a great place.

There is a thread about this somewhere. It worked for me, I think it's about going to reterio park on the metro, walking to the park, (curved underground walkway), and hopefully there should be a black guy hanging around, just give him the head nod....
Was on a stag do April 2012, just went to the park, walked through the tunnel to the park, two black guys waiting around, one waved at me, I waved back, he came over and sold me some hash,(got ripped off, but beggars can't be choosers, 5g for €50, not soap bar but low grade marrocan)
Always trade fairly!!!

Madrid is a great place.
An hour after I checked into my hotel, I scored some hash from a Jamaican outside the Retiro metro station. It was about 4-5 grams for 50 Euro. It gave a medium stone but had a slight synthetic taste to it. It was a bit pliable. I returned a couple of days later and from the same guy, I bought another chunk for 100 Euro and it weighed around 10 grams. It was very hard and gave a medium stone. Later in the week I returned and bought a 5 gram chunk for 50 Euro. It was very soft and again gave a medium stone. All in all, I was not disappointed but not thrilled about what I got from this street dealer; I would score all the hash I got in Madrid at about 7/10. Not bad, but my benchmark is Rifman hash I buy in Amsterdam. It gives me the type of stone I like.

Madrid was a great place to visit. I mostly smoked in my hotel. It is a very nice city with lots of great food and museums. I loved moving from tapas bar to tapas bar. For 1.8 Euro, I got a beer and something to eat like Chirozo sausage and crusty bread, or anchovies on a baguette. I usually smoked hash in my hotel, and then went to a couple of tapas bars returning to my hotel for a few bowls of hash.

I brought a couple of glass pipes with me. I only found a couple of places that sold pipes so I am glad I brought the hardware with me. I am thinking about buying a small scale to weigh hash. I think the hash I bought was light in weight but I am not sure. I also found his to be the case in Kathmandu. A small scale will help me understand how much I am buying.

I will return to Madrid. Ola!

I'm amazed that (my) advice actually worked!
Btw I spent a summer busking at the Banco De Espana metro tunnel when it had lights, a newsagent, and lots of Africans selling fake ciggies. Now it's just dark and smells of piss...
Even with mass unemployment and huge debt I still reckon the Spanish have got their priorities right.
